Hello Chris,
Though not specifically with diacritics, there are certainly sites that successfully use the UTF-8 encoding to catalog and display books in other languages. For e.g., try the Delhi Public Library at http://dpl.gov.in and hit search with the term "Hindi" to see results.
Of course, there are probably many other Koha sites that specifically demonstrate support for diacritics.

Does anyone have Koha 3 in production with diactrics (utf-8) working correctly -- diacritics display and searches on terms which have diacritics work?
I've been to several library catalogs which appear to be using Koha 3 and which show items published in English and Spanish, but none of them have diacritics working. Some sites display diacritics correctly, but searches on terms with diacritics fail.
