Hello Chris, Though not specifically with diacritics, there are certainly sites that successfully use the UTF-8 encoding to catalog and display books in other languages. For e.g., try the Delhi Public Library at http://dpl.gov.in and hit search with the term "Hindi" to see results. Of course, there are probably many other Koha sites that specifically demonstrate support for diacritics.
